Oil is an Item and an ammo type for weapons and fuel to vehicles. They are used for the flamethrower and is slowly consumed when using vehicles. The amount of oil you get is based upon what is your level of oil bonus is and what tier of oil you are picking up. They can be dropped from obstacles or zombies and generally be found in the streets and buildings, but can also be obtained via the flamethrower.
